Special Situation Investing

Joel Greenblatt, a renowned investor and founder of Gotham Capital, is highly regarded for his innovative approach to special situation investing. This investment strategy targets unique corporate events, such as spinoffs, mergers, and restructurings, that often lead to market inefficiencies and mispricings, thereby presenting lucrative opportunities for investors. Special situation investing involves the acquisition of listed securities of companies undergoing announced changes, including acquisitions, buyouts, carve-outs, liquidations, mergers, recapitalizations, restructurings, spinoffs, split-offs, and tender offers. These events can be complex and sometimes poorly communicated by firms, leading to misunderstanding among market participants and resulting in short-lived discrepancies between a security's price and its value.

Types of Special Situations

1. Merger Arbitrage: Merger arbitrage occurs when investors can "create" shares of a company at a discount relative to the prevailing market price. For example, when Ponds India merged with Hindustan Lever (HLL) in 1999, the merger scheme allowed Ponds shareholders to receive three shares of HLL for every four shares of Ponds. In mid-January 1999, Ponds shares were trading at Rs 1,254, making the cost of four shares Rs 5,016. Consequently, HLL shares could be acquired at an effective cost of Rs 1,672, when the market price was Rs 1,962, providing a 15% discount. Additionally, HLL's stock price surged within six months, further increasing the value of the investment to Rs 2,400 per share.

2. Spinoffs and Divestitures: Spinoffs and divestitures are attractive to opportunistic value investors. Large companies sometimes separate a division of their business and distribute it to shareholders as a new publicly traded company. These divisions are often non-core, underinvested, and not adequately resourced. Consequently, spinoffs tend to be small to mid-cap companies, which many institutional investors and indexes cannot hold. The resultant selling pressure upon trading, combined with limited research on these entities, creates undervalued opportunities. Furthermore, new management dedicated to the spun-off business often adds value, making the parts more valuable than the whole.

3. Asset Plays: During times of crisis and panic, companies may trade at prices below their balance sheet values. While the market's concern is sometimes justified, value investors might find opportunities where the assets, such as property, plant, equipment, or intellectual property, are worth more than the total selling price of the business minus liabilities. Additionally, businesses in temporarily but not terminally challenged industries might trade below their replication value. Such circumstances provide compelling opportunities, given the investor has a suitable time horizon and can identify the catalyst needed to close the valuation gap. Real estate companies are a common area where asset plays and replication value approaches are particularly useful.

4. Guaranteed Securities: Guaranteed securities involve purchasing securities from the secondary market at a discount to a price guaranteed by a credit-worthy entity. The discount may be minimal, but a short turnaround time can yield attractive annualized returns. Furthermore, guaranteed securities are shielded from market crash risks. An example is the acquisition of Anagram Finance by ICICI in May 1998. Under the agreement, certain companies affiliated with the promoters offered Rs 18 per share to all Anagram Finance shareholders. By June 1998, Anagram Finance shares were trading at Rs 15, allowing investors to purchase shares and subsequently tender them at Rs 18, providing an absolute return of 20% over approximately six months.
